While Stripping the paint of a frame I am building up for my daughter yesterday I pondered the existence of a small button or peg low down on the cluster side of the seat stay. I've seen them before, my bike has one, I have always presumed it is there to hook the chain on somehow, but I don't know how or why.

Yes, we've had this discussion before. It IS a hook for the chain for when you remove the rear wheel. Some frames have a small hole in this location where you can, presumably, place a pin or somesuch in order to hook the chain on. A very handy device I must say.
